IS it possible to convert a selection of the map into a pmf file so it can then be downloaded and used in ArcReader?

It seems that ArcReader is part of ArcGIS

So have a look at the OSM wiki to find out how to deal with OSM data in ArcGIS.

Yes - ArcReader is part of ArcGIS, but pmf can be only created created by ArcGIS/ArcMAP extension named ArcPublisher (additional license). In ArcMAP you can add OSM as OGC compliant WMS service (http://wiki.openstreetmap.org/wiki/WMS) , and publish it with ArcPublisher.
